The European champions appeared to have done enough to earn a draw at the Estadio de Mendizorroza, until Manu Garcia headed in the winner in the last minute of extra time.
The result means Julen Lopetegui’s men, have gone four games without victory and four games without a goal.
It was also their first defeat away to Alaves in 88 years.
Madrid remain in second position, level on points with rivals Barcelona, who will be travelling to Valencia on Sunday.
